Continued market uncertainty after Brexit has us tightening up our positions

While we did come in from the beach long-enough last week to share our views on the Brexit vote, it’s good to be back in the saddle full-force with this week’s Tematica Investing.  So let’s get right down to it . . .

In this week’s Tematica Investing:

  • Renewed Brexit fallout uncertainty and Italian banking concerns have tipped the market mood back to cautiousness. Recent earnings have been disappointing and likely set the stage for what is to be a challenging June quarter earnings season. We remain very comfortable with the Tematica Select List holdings given the mix of defensive business models and thematic tailwinds.
  • We are adding iShares Barclays 20+ Yr Treasury Bond ETF (TLT) shares to the Tematica Contender List and look to revisit the shares closer to $134-$135.
  • We are boosting our price target for AT&T shares to $45 from $42 and raising our protective stop loss to $39 from $36. We will continue to keep T shares on the Tematica Select List, but we would not recommend adding to your T shares at current levels.
  • We are also raising our price target and protective stop loss for our Physicians Realty Trust (DOC) shares. Our new price target is $25, up from $18, and our new stop loss is set at $18, up from $16. Much like T shares, we will continue to keep DOC shares on the Tematica Select List, but advise against committing fresh capital at current levels.
  • Nike (NKE) reported quarterly earnings last week, which were essentially in line. As expected the liquidation sales at Sports Authority and Sports Chalet will be a short-term disruption, and we continue to like the shares given our longer-term perspective. We continue to have a Buy on NKE shares and our price target remains $66.

SPECIAL BREXIT ISSUE: These are not the dips we’re looking for

david cameronUnless you’ve been hiding under a rock over the past few days, you’ve heard that the biggest macro risk for 2016 has come to pass, as voters in the United Kingdom voted to leave the European Union last Thursday. Voter turnout was 72%, with a solid margin of 52% to 48%. The next step in the process is for the UK to invoke Article 50 of the Lisbon Treaty, but Prime Minister David Cameron has announced he will step down in October and has already made it clear that he will understandably leave this to his successor.

All of this led to a sharp drop in the stock market on Friday, in very much a “shoot first and ask questions later” mindset. Yesterday, European equities continued their slide, with the pan-European Stoxx 600 index dropping around 4.1 precent and the British pound hitting a 31-year low. All three of the major domestic stock market indices were once again meaningfully in the red, and as of last night’s close, all three are firmly in the red, especially the Nasdaq Composite Index.

Now for some good news. Given the market move over the last few days, we’ve seen a strong rebound in the ProShares Short S&P500 ETF (SH) and continued improvement in our more defensive and higher dividend yielding positions — AT&T (T), Regal Entertainment Group (RGC), and Physicians Realty Trust (DOC). As you might expect, some of the more growthy names — Amazon (AMZN), Alphabet (GOOGL) and Starbucks (SBUX) gave up some ground as Wall Street and investor thinking shifts from “What just happened?” to “What does it mean?”

Now for one more piece of arguably good news.

Most investors would likely rather get their teeth cleaned than look at the market movement over the last few days; however in looking at 51 major global crisis over the past century — several of which were far worse than today’s — even though losses are typically quite steep up front, within a year’s time, on average, the Dow Jones Industrial Average has ended up 6.3 percent higher than before the crisis ignited. That’s according to research from Ned David Research.

Odds are the Brexit fallout will be a prolonged event. Given the nature of the exit process and the fact that no other country has ever voted to leave the EU, there is no clear cut path to follow. In events like these that give rise to much uncertainty, normally we see the market overshoot to the downside, which is were opportunities present themselves.

In context, this is no Lehman moment and the good news is all this uncertainty is likely to result in overreactions to the downside, which is exactly what we’ve been expecting in the face of such aggressive assumptions for earnings going into the second half of 2016.

But this current drop in the market is probably not the dip we want to buy. 

Post Brexit vote shock and awe, growth expectations for the global economy, as well as corporate revenues and profits will need to be rethought. We’ve been saying this for some time, given the vector and velocity of the global economy vs. earnings expectations for the S&P 500 in the second half of 2016.

We expected many to catch up to our view on this as we moved into June quarter earnings, but then the Brexit vote happened. We rather doubt many companies factored a Brexit leave vote in the guidance they shared with investors over the last few months.

Combined with the slowing economy, we would not be surprised to see at least some companies pre-announce earnings shortfalls over the next few weeks. Should this occur, it will likely lead the investment community to revisit earnings expectations for the second half of 2016. As this happens, we are likely to see some additional pressure in the market. At best, it is likely to move sideways.

Let’s remember, the economy and Brexit uncertainty aside, we also have what is shaping up to be a rather “interesting” presidential election. Our take is businesses will remain on the sidelines until they have a much clearer view on who is the White House and what the next president’s policies will be.

In other words, we are not expecting a sharp rebound in the domestic economy and odds are rather high the Fed will not boost interest rates until late in 2016 at the soonest.

This will give us time to revisit thematically well positioned companies at better stock prices over the coming weeks and months. When we look through our thematic lens, odds are all of this will be a hiccup 12 to 24 months down the road.

Will the Brexit slow the shift to digital commerce? Probably not.

Will the Brexit remedy the looming global water shortage, reverse the demographic shift in global age, or help reduce obesity rates? Nope, nope, nope.

You get the idea, but for those that aren’t 100 percent sure, despite the Brexit fueled uncertainty, odds are it will do little to dull the thematic drivers that power our 17 investment themes.

Candidly, while others are gun shy about what’s coming down the pike, we’d be lying if we said we weren’t excited at buying some of the companies at the Tematica Select List as well as new contenders when the risk-to-reward is better than favorable.

Despite shifting polls, investors await Thursday’s Brexit vote

With yesterday being the summer solstice — the day on the calendar with the most daylight for those in the Northern Hemisphere — we put those extra minutes to good use and finished up this week’s issue of Tematica Investing a day early!

The stock market teeter tottered this past week as its focus shifted from the June Fed meeting to the pending June 23 Brexit vote. Brexit polls have moved back and forth favoring “Stay” then “Leave” then “Stay” again, ping-ponging the degree of uncertainty. As we know, the stock market abhors uncertainty and has responded in kind based on the latest Brexit poll.

In this week’s Tematica Investing:

  • Past the Brexit vote, we will soon have June quarter earnings upon us and that means the coming days may feature earnings pre-announcements. Given these two events we intend to sit on the sidelines until after the July 4th holiday when the we should have a much clearer picture of things.

Brexit Vote, the Fed, Slowing Growth, Trump and Clinton . . . Oh My Says the Stock Market!

Currently, we are dealing with a market that is seesawing around as it attempts to come to grips with slowing growth expectations, even though oil prices have continued to inch higher. But even more uncertainty is on the horizon. Looking ahead, there are a growing number of unknowns in the market, ranging from:

  • The Brexit vote
  • Prospects of the Fed boosting rates in June
  • Aggressive growth expectations in the back half of 2016
  • And the chaos of the 2016 presidential election

Taken alone, any one of these uncertainties is enough to jostle the market around. When combined, they have enough boom to take the wind out of the sails of the recent market rally. As the stock market remains choppy, with mounting uncertainties to be had, we continue to follow our thematic strategy, adding positions prudently only when the time is right.

As earnings kick into 5th gear expected volatility has us on sidelines, for now

We are waist deep in March quarter earnings with more than 1,400 companies reporting this week — a 40% increase compared to last week. Mixed in that horde are 124 S&P 500 companies (including 2 DJIA components) reporting. By the end of the week that will mean 87% of the S&P 500 group of companies will have reported March quarter results. 

As we’ve shared with you thus far, overall earnings expectations for the S&P 500 group of companies has continued to trend lower since the end of 3Q 2015. The expected volatility has us on the sidelines from jumping on new positions . . . for now. But that doesn’t mean we’re not busy sharpening our pencils and getting ready for the right opportunity.

Wading deeper into earnings reports reveals growth expectations not living up to expectations

It’s earnings season, and with anywhere from a few hundred to more than a 1,000 companies reporting their results, this certainly makes for a volatile time with investors shooting first as results hit the tape and asking questions over the quality of those earnings later.

As we navigate the maze of earnings reports to be had in the coming days, we’ll continue to refine our thematic shopping list and look to pounce on opportunities that offer a compelling risk to reward trade off.

In this week’s edition of Tematica Investing:

  • Wading deeper into March quarter earnings finds growth expectations are not living up to expectations. As we’ve said before, it sometimes takes time for the market to react to the fundamentals, but the fundamentals eventually catch up with expectations.
  • While we expect no-action from the Fed’s FOMC meeting later today, expect Wall Street to parse the commentary on the economy and inflation to determine the Fed’s next course of action.
  • Earnings reports for companies on the Tematica Select List are starting to trickle in, and we see no reason to alter our position in AT&T (T) or American Capital Agency (AGNC) shares at this time.
    Checking in on Chipotle Mexican Grill (CMG) shares, we find more patience is required before pulling the gun on this Food with Integrity contender.
  • We’ve got the latest thematic supporting data points that ripped from the headlines around us.
    Finally, we’re re-introducing an old feature called “What We’re Enjoying” and this week it’s the new Echo Dot from Amazon.

Content continues to be king as we add another position to Tematica Select List

While Sumner Redstone claims to have coined the phrase, it was Bill Gates who over two decades ago brought “Content is King” into the common vernacular when he wrote on the Microsoft website:

Content is where I expect much of the real money will be made on the Internet, just as it was in broadcasting . . . When it comes to an interactive network such as the Internet, the definition of “content” becomes very wide. For example, computer software is a form of content-an extremely important one, and the one that for Microsoft will remain by far the most important. But the broad opportunities for most companies involve supplying information or entertainment. No company is too small to participate.

We are seeing a new era of content given the entrance of companies like Netflix (NFLX), Amazon (AMZN) and Hulu as well as the growing influence of gaming, which has already spawned several cross platform properties. New technologies bring challenges, but at the end of the day no matter where consumers are with whatever device they have in their hands, content is what they will be consuming in one form or another.

It’s at this inflection point where we focus our investment strategy on one of the oldest content producers in the business, the Walt Disney Company (DIS).

In this week’s edition of Tematica Investing:

  • March Housing Starts disappointed, but given its multiplier effect a slower than expected spring housing season probably means a lackluster economy in the June quarter
  • We are adding Content is King company Disney (DIS) to the Tematica Select List with a price target of $125. We would be comfortable adding to the position up to the $106 level, and we are also instating a protective stop loss at $87. As you’ll read in our detailed comments, we are very upbeat about this new recommendation. Investors desiring an alternative strategy to invest in DIS shares could consider Consumer Discretionary Select Sector SPDR Fund (XLY) which counts Disney as its third largest position at 6.7% behind Amazon.com (AMZN,10.4%) and Home Depot (HD,7.4%).
  • The best domestic movie box office in years means we remain upbeat on our position in Regal Entertainment Group (RGC) shares.
  • Kudos to us for not recently adding Nike (NKE) shares to the Tematica Select List, but we continue to watch the shares.
